What Is a Good Cap Rate for a Data Center Investment?

Cap rates are among the most familiar valuation metrics in income-producing investments, but they can also be among the most misunderstood. A data center investment presented at a 6% cap rate may initially appear more attractive than one priced at 5%, simply because the initial yield is higher. In practice, however, that comparison says very little without understanding the income, risk, contractual structure, growth expectations, and future capital requirements behind each investment.
This distinction is especially important in data centers because the sector encompasses a wide range of investment profiles. A stabilized facility supported by long-duration contracted revenue presents a very different proposition from an investment with shorter revenue visibility, customer concentration, or significant additional capital requirements. Applying a single definition of a "good" cap rate across all of those opportunities can therefore be misleading.
The more useful question is not simply whether a cap rate is high or low. Investors need to determine whether the yield appropriately compensates them for the characteristics and risks of the investment while supporting their broader return objectives.
What Does a Cap Rate Actually Measure?
At its simplest, the capitalization rate measures the relationship between an investment's net operating income and its value:
Cap Rate = Net Operating Income ÷ Investment Value
If an investment generates $5 million of annual net operating income and is valued at $100 million, the implied cap rate is 5%. At a $125 million valuation, the same $5 million of income would imply a 4% cap rate. At an $83.3 million valuation, it would be approximately 6%.
The relationship is inverse. Assuming income remains constant, a lower cap rate implies a higher valuation, while a higher cap rate implies a lower valuation. That is why even relatively small changes in cap-rate assumptions can have meaningful consequences for investment value.
The metric is useful because it provides a common way to compare current income with the price being paid for that income. It does not, however, measure the entire investment return. It is a snapshot of current yield rather than a complete assessment of future performance.
So, What Is a Good Data Center Cap Rate?
There is no universal answer.
Recent market evidence illustrates why. Investor surveys have shown relatively stable expectations for initial yields, while public-market data indicate that implied data center cap rates have continued to move with broader capital-market conditions. At the end of 2025, one analysis of publicly traded data center investments placed the implied cap rate at approximately 5.45%, but individual private investments can differ considerably depending on structure, market, income quality, lease duration, risk, and growth profile.
The broad lesson is more important than any individual benchmark. A cap rate around 5% may be appropriate for one investment and unattractive for another. Similarly, a 7% cap rate may represent compelling value in one situation and insufficient compensation for risk in another.
A "good" cap rate is therefore one that appropriately prices the quality and durability of the income, the risks required to earn it, and the investor's expected total return.
Why a Lower Cap Rate Is Not Necessarily Worse
Investors seeking yield may naturally gravitate toward higher cap rates, but lower cap rates frequently reflect characteristics the market considers valuable. Greater income visibility, stronger contractual structures, high-quality counterparties, established operating performance, and lower perceived investment risk can all support higher valuations and therefore lower initial yields.
Consider two investments generating the same annual NOI. If investors believe the income from one is significantly more predictable over the next decade, they may be willing to pay more for it. The higher purchase price compresses the cap rate, but the investor is receiving something in return: greater confidence in the durability of the underlying cash flow.
A lower cap rate should therefore not automatically be interpreted as an expensive or inferior investment. It may represent the market's assessment that the income deserves a premium valuation.
Why a Higher Cap Rate Is Not Necessarily Better
The opposite is equally important. A higher cap rate provides more current yield relative to the purchase price, but investors should understand why that additional yield exists.
A higher cap rate may reflect greater uncertainty around revenue, customer concentration, contractual duration, future capital requirements, investment structure, or another factor that increases perceived risk. In those circumstances, the additional yield is not free. It is compensation for assuming additional uncertainty.
This is where cap-rate analysis becomes more sophisticated than simply comparing percentages. Investors need to determine whether the incremental yield adequately compensates them for the incremental risk.
A 100-basis-point increase in initial yield can appear attractive, but not if the underlying investment requires significantly greater capital, faces less predictable income, or introduces risks that could affect future value.
Income Quality Is Central to the Equation
Cap rates are ultimately applied to income, which means the quality of that income deserves as much attention as the percentage itself.
Investors should examine how recurring and predictable the NOI is, what contractual arrangements support it, how diversified the revenue base is, and how likely that income is to remain durable over the intended holding period. Two investments reporting identical NOI can have very different risk profiles if one has significantly greater visibility into future cash flows.
This is particularly important when comparing stabilized investments with those that still have meaningful growth or execution assumptions embedded in the underwriting. Current NOI may be clear, but future NOI can depend on a range of variables.
The cap rate should therefore be interpreted alongside the assumptions supporting the income rather than treated as an isolated valuation metric.
Customer Concentration Can Change the Risk Profile
Revenue concentration deserves particular attention because it can materially influence the risk associated with an investment's income.
A concentrated customer base can provide significant revenue visibility when contractual commitments are strong, but it can also increase exposure to individual counterparties. A more diversified customer base may reduce that concentration risk, although the underlying contracts and customer quality still need to be evaluated.
Neither structure is automatically superior. The important issue is whether the valuation appropriately reflects the concentration profile.
Investors should therefore look beyond occupancy or headline revenue and understand who ultimately supports the cash flow. A cap rate is only as informative as the income being capitalized.
Contract Duration Can Influence Valuation
The remaining duration of contracted revenue can also affect how investors assess yield.
Longer-duration contractual income can provide greater visibility into future performance, particularly when supported by strong counterparties and appropriate contractual protections. That predictability can justify a different valuation than an investment where a significant portion of revenue must be renewed or replaced during the intended holding period.
However, duration alone does not determine quality. Investors also need to consider contractual economics, escalation mechanisms, renewal expectations, and the investment's ability to remain competitive over time.
A long contract at unattractive economics can create different challenges from a shorter agreement with strong renewal potential. Cap-rate analysis should therefore incorporate both the length and quality of the revenue structure.
Growth Can Make the Entry Cap Rate Incomplete
One of the biggest limitations of cap rates is that they focus primarily on current income.
That can make the metric less informative when evaluating investments with substantial future growth potential. An investor may acquire a platform at a relatively low initial cap rate because the current NOI represents only part of the expected future earnings.
If income grows substantially during the holding period, the yield on the original investment can increase even though the entry cap rate appeared compressed.
This is why investors often distinguish between the entry cap rate and the broader return profile. The entry yield tells investors what the asset produces relative to its value today. It does not tell them what the investment may produce several years from now.
For growth-oriented strategies, that distinction can be critical.
Capital Requirements Matter Just as Much as Income Growth
Growth should not be evaluated without considering what it costs to achieve.
An investment may have significant potential to increase NOI, but realizing that growth could require substantial additional capital. If the underwriting focuses on future income without accounting appropriately for the capital necessary to produce it, the projected return can appear more attractive than the economics actually justify.
This is one reason cap rates alone are insufficient for evaluating data center investments. The metric does not directly show how much additional capital may need to be committed after acquisition.
Investors should therefore assess both sides of the growth equation: how much additional income could be created and how much incremental capital will be required to create it.
Interest Rates Influence Cap Rates, but Not Mechanically
Cap rates do not exist independently from broader capital markets. The cost of debt, government bond yields, availability of financing, and investor return requirements can all influence how assets are priced.
When risk-free yields increase substantially, investors may require greater returns from less liquid investments. That can place upward pressure on cap rates. Conversely, strong competition for a limited supply of high-quality investments can support pricing even when broader rates remain elevated.
Recent data illustrate this complexity. One 2026 market analysis found that implied data center cap rates had declined by 66 basis points from their 2022 peak through year-end 2025 even as the 10-year Treasury yield increased by 92 basis points over the same period.
The relationship between interest rates and cap rates therefore matters, but it is not a simple one-for-one calculation. Sector-specific capital demand, income growth expectations, and perceived risk can all affect the spread investors are willing to accept.
Cap Rate and Leverage Measure Different Things
Another common source of confusion is the relationship between cap rates and leverage.
The cap rate measures the relationship between NOI and investment value without regard to how the acquisition is financed. Adding debt does not change the underlying cap rate of the investment.
It does, however, change the economics for the equity investor.
Debt can reduce the amount of equity required and potentially increase equity returns when investment performance exceeds the cost of financing. It can also magnify losses and increase financial risk when performance falls below expectations.
An investment with an attractive cap rate can therefore still produce disappointing equity returns if the financing structure is poorly designed. Likewise, a lower-cap-rate investment may produce attractive equity performance when supported by strong income growth and disciplined financing.
This is another reason investors should avoid using cap rate as a substitute for comprehensive underwriting.
Cap Rate, IRR and MOIC Answer Different Questions
Cap rate is most useful when investors understand what it does—and what it does not—measure.
Cap rate primarily addresses the relationship between current NOI and value. Internal rate of return, or IRR, evaluates the timing and magnitude of cash flows across the investment period. Multiple on invested capital, or MOIC, measures how much value is ultimately returned relative to the amount of equity invested.
An investment can therefore have a relatively low entry cap rate and still generate an attractive IRR if income grows and the investment appreciates. Conversely, an investment acquired at a high cap rate can produce disappointing total returns if income declines or the exit valuation deteriorates.
Institutional underwriting typically considers these metrics together rather than choosing one as the definitive measure of investment quality.
Exit Cap Rate Assumptions Can Have a Major Impact
The entry cap rate receives considerable attention because it is observable when an investment is acquired. The exit cap rate can be equally important because it influences the assumed value when the investment is eventually sold.
If investors assume NOI will increase during the holding period, they still need to determine what multiple or cap rate future buyers may be willing to pay for that income. An overly aggressive exit assumption can materially inflate projected returns.
For example, underwriting an investment on the assumption that it can be sold at a substantially lower cap rate than it was acquired requires a defensible reason for that valuation improvement. Perhaps the investment will become more stable, revenue visibility will improve, or its risk profile will change. Without such a rationale, the assumption effectively relies on favorable market movement to generate returns.
Conservative underwriting often evaluates several exit scenarios rather than relying on one forecast. That helps investors understand how sensitive projected returns are to future valuation conditions.
Basis Points Matter More Than They Appear
Cap-rate differences are frequently discussed in basis points, with 100 basis points equal to one percentage point. Although these movements may appear small, their effect on valuation can be significant.
Assume an investment produces $10 million in annual NOI. At a 5% cap rate, the implied value is $200 million. At a 6% cap rate, the same income supports a value of approximately $166.7 million.
That is a valuation difference of more than $33 million even though the cap rate changed by only one percentage point.
This sensitivity explains why investors spend considerable time evaluating entry and exit cap-rate assumptions. Small changes in yield requirements can produce substantial changes in value, particularly for large income-producing investments.
A Good Cap Rate Depends on the Investment Strategy
There is another reason no universal benchmark works: investors pursue different strategies.
A core-oriented investor may accept a lower initial yield in exchange for greater income visibility and lower perceived risk. A value-add investor may accept more uncertainty because it sees an opportunity to improve earnings or reposition the investment. An opportunistic investor may require a substantially higher expected return because the strategy involves greater execution risk.
Recent investor research reinforces this distinction. In a 2025 global survey, 62% of respondents favored opportunistic or new-development strategies, while only 7% identified core stabilized assets as their preferred strategy. The same survey found that 53% expected cap rates to remain unchanged during the year, illustrating both continued risk appetite and relative confidence in pricing.
The appropriate cap rate therefore depends partly on what the investor is trying to accomplish. A yield that makes sense for a stabilized-income strategy may be inadequate for a higher-risk investment requiring significant future execution.
The Better Question Is: What Am I Being Paid to Take?
Investors often ask, "What is a good cap rate?" because they want a benchmark that quickly identifies an attractive investment. The reality is more nuanced.
A cap rate becomes meaningful only when evaluated against the risks and opportunities embedded in the investment. Investors need to understand the durability of NOI, customer concentration, contractual visibility, growth potential, future capital requirements, financing environment, and likely exit conditions.
The goal is not necessarily to find the highest cap rate. It is to determine whether the return appropriately compensates the investor for the risk being assumed. That distinction separates simple yield comparison from investment underwriting.
Cap rates remain an important tool for evaluating data center investments because they provide a straightforward connection between current income and valuation. They can help investors compare opportunities, assess pricing, and understand how the market is valuing different income streams.
They should not, however, be interpreted in isolation. A higher cap rate may indicate greater yield, but it may also reflect greater risk. A lower cap rate may indicate a higher valuation, but it can also reflect stronger income quality, greater predictability, or lower perceived uncertainty.
The most sophisticated investors therefore look beyond the headline percentage. They evaluate what produces the NOI, how durable that income is, how much additional capital the investment requires, how the financing structure affects equity returns, and what assumptions support the eventual exit value.
There is no single cap rate that defines a good data center investment. The better benchmark is whether the price, income, risk, and long-term return potential are appropriately aligned.
